Political risk and credit insurance are important types of coverage that facilitate foreign direct investment and global trade. These coverages are widely used, but not widely understood.

As an underwriter of political risk and credit insurance, my colleagues at XL Catlin and I see all sorts of interesting opportunities and challenges. For example, on any given day we might have to analyze the risks in a global financial institution’s plan to lend hundreds of millions of dollars to a sovereign nation. Or we might dive into the investment risks of a major technology company that has financial assets and manufacturing operations in dozens of developing countries.

To better understand how political risk and credit insurance work, it’s helpful to define what each does. The principal exposures that political risk insurance addresses include:

  • Expropriation. Sometimes governments take unilateral actions, in violation of international law, that result in losses to foreign investors.Examples may include the seizing of an investor’s assets, the forced transfer of ownership to the government or enacting changes to regulations, taxes or laws that untimely deny the investor the ability to operate their investment. Other political risks besides expropriation are confiscation, nationalization, deprivation, discrimination, arbitral award default and forced divestiture.
  • Currency inconvertibility and exchange transfer. Sudden shifts in monetary policy can prevent foreign investors from converting local currency revenues into hard currencies in order to repatriate profits out of the host country. If a company cannot convert and transfer the revenue generated in a host country, it will likely have to curtail its business plans making inconvertibility a costly problem for them.
  • Political violence. Strikes, riots, civil commotion, terrorism and war are all examples of politically-motivated events that can cause losses for foreign businesses through the destruction of tangible assets and the resulting loss of profits. Political Violence creates significant instability which makes it difficult, if not impossible, for a business to keep operating in the areas where such violence is occurring.

It’s possible for all three types of risks to be present at once. For example, years of fiscal mismanagement by the government of an emerging market country could prompt the government to impose capital controls, freezing the transfer of hard currency out of the country.  It may at the same time look to take control of foreign assets as a way to increase government revenues. The resulting economic crisis in the country could cause civil unrest by the local population and increase the risk of attacks on foreign investors in the host country.

Credit insurance, on the other hand, is primarily for protection against non-payment of a debt obligation. It generally covers two distinct situations:

  • Contract frustration. This coverage is typically triggered by the non-payment by public sector borrowers, meaning state-owned enterprises or sovereign borrowers.The underlying transactions could be short, medium or long-term financings in support of projects, capital equipment purchases or general fundraising.
  • Trade or Non-Trade credit. This applies to non-payment by borrowers in the private sector in either developed or emerging markets for short, medium or long-term financings –including structures ranging from trade finance to project finance.

As an example, an international bank may be lending to an emerging market sovereign country under a long-tenor loan to help the sovereign state finance the construction of a national gas pipeline network.  The aim of the project is to improve country-wide gas transmission and availability in order to grow the industrial sector and to provide a cheaper source of energy to households.  In this case, the international bank can approach the credit insurance market to seek non-payment cover by the sovereign borrower under this specific loan for the duration of the loan.
